California Faces Record $68 Billion Budget Deficit: Unprecedented Revenue Shortfall and Economic Pressures Threaten State’s Finances

California is grappling with a significant fiscal challenge as it faces a projected $68 billion budget deficit for the upcoming year. This deficit would set a record for the state, highlighting the severity of the economic pressures it is currently facing. In this blog post, we will delve into the causes of this deficit, its unique challenges, and the potential solutions available to address this pressing issue.

One of the key factors contributing to California’s budget deficit is the severe revenue decline experienced in the 2022–23 fiscal year. Typically, the budget process does not involve significant changes in revenue from the prior year. However, due to the state conforming to federal tax filing extensions, the Legislature is gaining a complete picture of 2022–23 tax collections after the fiscal year has ended. This has resulted in a revenue shortfall of $26 billion below budget act estimates, creating unprecedented challenges for the state.

Despite the magnitude of the deficit, the Legislature has multiple tools to address the budget problem. California currently has nearly $24 billion in reserves that can be utilized to mitigate the deficit. Additionally, there are options to reduce spending on schools and community colleges, which could address nearly $17 billion of the budget problem. Adjustments to other budget areas, such as reductions in one-time spending, could manage at least an additional $10 billion. These options and cost shifts would allow the Legislature to solve a significant portion of the deficit without significantly impacting the state’s core ongoing service level.

However, it is crucial to recognize that addressing multiyear deficits in the coming years will present more significant challenges. While utilizing general-purpose reserves is warranted in the current fiscal year, the state’s reserves are unlikely sufficient to cover the projected multiyear deficits, which average $30 billion annually. This necessitates ongoing spending reductions, revenue increases, or a combination. Therefore, the Legislature should preserve a substantial portion of reserves, potentially up to half, to provide a cushion for the anticipated shortfalls in the future.

The delayed tax filings, a structural deficit of about $30 billion annually, drops in revenue from collections below estimates, inflation, a stock market downturn, and decreased investments in the tech industry have all contributed to this significant shortfall. Nonetheless, it is essential to note that while this deficit is substantial, California has closed similar or worse spending gaps in the past.

Despite the challenges, California is better prepared to respond to this situation than during the economic recession 15 years ago. The state has built several multibillion-dollar rainy-day funds, which can be utilized to mitigate the deficit. However, considering the uncertainty ahead, the Governor and Legislature must exercise caution when deploying tools like reserves and cost shifts.

However, with the available tools and reserves, the state can address a significant portion of the deficit without compromising its core ongoing service level.
